The Undead Dragon was a powerful creature, which was the Chosen of Beliar. He was responsible for commanding the invading dragons and orc forces from his lair in Irdorath.
He, in essence, was an animated skeleton of a long-dead dragon, with his being encased in a soul stone carried within his ribcage. This allowed him to be an extremely resilient opponent, as regular weapons did little to his body.
His power laid in his magic, as he was able to effortlessly command legions of Seekers and maintain contact with the dragons that occupied the Valley of Mines, not to mention Beliar himself. He was an extremely cunning and intelligent entity, and foresaw the clash between him, the Chosen of Beliar and the nameless hero, the Chosen of Innos, the only being worthy of challenging him (he dismissed Xardas as a weakling.
The result of the fight was... confusing. While the nameless hero managed to defeat the dragon and kill him, banishing his spirit back to the realm of Beliar. However, at the same time, Xardas appeared and after motioning the hero to not come close to him, he managed to drain the power of Beliar's chosen and assimilate it.
There has been some speculation as to the nature of the Dragon's soul, with some scholars considering him being a reincarnation of Krushak, but given the fact that the Sleeper was permanently banished from the mortal realm makes it highly unlikely.
